Raw Material Inventory
Meaning, Formula & Examples

What Is Raw Material Inventory?
Raw material inventory is the stock a business holds before production begins: the inputs that will be turned into something else rather than sold as they are. For an Indian bakery that means flour, sugar and butter. A garment unit would point at fabric and thread instead. Either way, it is the first of three stages stock passes through on its way to a customer.
Where Raw Materials Sit in the Stock Cycle Raw materials flour, sugar, butter › Work in progress dough, proving › Finished goods bread on the rack Only the first box is raw material. Everything after it has already been worked on.What that first box is worth is set by AS 2: raw materials are carried at the lower of cost and net realisable value.
What Counts as Raw Material
Accountants split raw materials two ways, and the split decides how the cost reaches your books.
| Type | What it means | Where the cost lands |
|---|---|---|
| Direct | Physically ends up in the finished product, like flour in a loaf | Traced to each unit made |
| Indirect | Used up in production but never part of the product, like machine oil | Absorbed into overheads |
Indirect materials are the ones people forget to count. What usually qualifies:
- Cleaning chemicals and sanitiser used on the line
- Packaging tape, carton liners and pallet wrap
- Lubricants, filters and consumable spares
- Gloves, caps and other disposables the process needs
Getting this right matters before you cost anything. A recipe costing calculator is only as good as the direct materials you feed it.
Raw Material vs Finished Goods Inventory
Both sit in the same godown and often on the same shelf, which is why the two blur.
| Aspect | Raw Material | Finished Goods |
|---|---|---|
| Stage | Before production | After production |
| Value | Purchase cost, no conversion | Cost plus conversion |
| Sold | Not normally, it gets consumed | Yes, directly to the buyer |
| Counted | By supplier unit, in kilos or metres | By sale unit, in packs or pieces |
| Owner | Purchase and stores | Sales and dispatch |
In between sits work in progress: stock started but not finished. Tracking what leaves the raw material store is material consumption, and it is the figure that connects the two ends of this table. Sitting above all three is your broader inventory management process.
Raw Material Inventory Example
The closing figure comes from one line of arithmetic.
Closing Stock = Opening Stock + Purchases – Materials Used in Production
Take a bakery in Bhilai, Chhattisgarh, working out where its raw material stock stood at the end of September 2026.
| Line | Amount (Rs.) |
|---|---|
| Opening | 2,34,700 |
| Purchases | 4,76,500 |
| Used | 5,12,300 |
| Closing | 1,98,900 |
Note: this is an invented example for illustration only. The bakery and every figure are made up, and they are here to show how the closing figure is arrived at.
The bakery consumed more than it bought that month, so its holding fell. That is normal in one month, but if it repeats it usually means buying has stopped keeping pace. Restaurants run the same arithmetic on their kitchen inventory.
Why the Closing Value Changes Your Profit
That closing figure is not just a stock count. It feeds straight into cost of goods sold, and a wrong number there moves your profit in the same breath.
Valuation is where businesses get caught out. That lower-of-two rule, set by the Institute of Chartered Accountants of India, bites when the market moves: if the price of an input falls below what you paid, and the finished product will not recover that cost, the material is written down rather than held at your purchase price.
Keep the tax side separate. The GST on those purchases is claimed as input tax credit once the supplier’s invoice reaches your GSTR-2B, on its own timetable regardless of what the stock is carried at.
Across the outlets Petpooja works with, the raw material figure that causes trouble at year end is the one nobody physically counted. Working through a proper inventory management routine is what closes that gap, and this walk-through of kitchen inventory cost shows the counting side in practice.
Get the Best Retail Billing Software
Counting on paper works until a supplier rate changes.
For manufacturers and retail businesses, Petpooja Invoice is retail billing software that also carries a manufacturing module, warehouse management, real-time stock tracking and batch and expiry tracking. That is what the best retail billing software gives a business that actually makes something.
For restaurants, Petpooja POSS runs item-wise auto deduction with low-stock alerts and day-end inventory reports, so the kitchen store moves as bills are punched.
Pick one month, run the formula, and see if your shelves agree with your books.
Frequently Asked Questions
Is raw material inventory the same as stock?
Not quite. Stock is the whole holding, which includes raw materials, work in progress and finished goods. Raw materials are only the first of those three.
How do I value raw materials in India?
At the lower of cost and net realisable value, under AS 2. Cost covers the purchase price plus what it took to bring the material to your premises, so freight and handling belong in it.
Are packaging and cleaning supplies raw materials?
Primary packaging that holds the product counts as a direct material. Secondary packaging for shipping, along with cleaning supplies and lubricants, is indirect: used up by production without forming part of what you sell.
What happens if my closing raw material figure is wrong?
Your cost of goods sold moves, and so does your reported profit. An overstated closing figure flatters the year, which is exactly the sort of thing an auditor tests with a physical count.
How often should raw materials be counted?
It depends on how fast they turn and how perishable they are. Fresh inputs are usually counted daily or weekly, while slow-moving spares and packaging can sit on a monthly cycle.
