Input Tax Credit (ITC): Meaning, Rules & How It Works in GST

What Is Input Tax Credit (ITC)?

Input tax credit is the mechanism under the CGST Act, 2017 that lets a business reduce its tax liability by setting off the GST it paid on purchases (inputs) against the GST it collected on sales (output).

Say you bought Rs.5,00,000 worth of stock and paid 18% GST (Rs.90,000). You sold goods worth Rs.8,00,000 and collected Rs.1,44,000 in GST. Instead of depositing the full Rs.1,44,000, you deposit Rs.54,000 after subtracting the Rs.90,000 you already paid. That adjustment is your input tax credit.

The whole point is to prevent tax-on-tax. Under the old excise-plus-VAT regime, a garment manufacturer in Tirupur paid tax on yarn, then on fabric, then on the finished shirt. GST fixed that through ITC, but claiming it correctly is where most SMEs trip up.

What Are the Conditions for Claiming ITC?

Section 16 of the CGST Act, 2017 lays out four conditions. Miss any one, and the credit gets rejected.

Under Section 16(4), ITC for any financial year must be claimed by 30th November of the following year or the annual return filing date, whichever is earlier. A retail store in Rajkot that forgot to claim ITC on a Rs.1,80,000 purchase from March 2025 has until 30th November 2025 to include it in GSTR-3B. After that, gone.

Which Purchases Are Blocked from ITC?

Section 17(5) of the CGST Act blocks ITC on specific categories: motor vehicles (unless you are in the transport business), food and beverages for employees, club memberships, health and fitness services, and goods used for personal consumption. A hospital in Thane that bought an SUV for admin visits and tried to claim ITC on the Rs.2,40,000 GST component? Rejected. Restaurants running the 5% GST-without-ITC scheme cannot claim ITC on any input at all, which is why larger chains sometimes opt for the 18% slab.

Without ITC, the supermarket deposits Rs.2,16,000. With ITC, Rs.57,600. That Rs.1,58,400 difference stays in the business as working capital, which is why ITC is a cash flow decision, not a compliance formality.

Why Does ITC Matter for Indian Businesses?

For most SMEs, ITC is the single largest tax adjustment they make every month. Can a restaurant claim input tax credit under GST?

Depends on the slab. Most standalone restaurants run at 5% GST, which blocks ITC on all inputs. Hotel restaurants with room tariffs of Rs.7,500 or above under the 18% slab can claim ITC. Check with your CA before switching mid-year; Rule 44 reversal is not straightforward.

What happens if my supplier does not file their GST return?

Your ITC for that purchase gets blocked in GSTR-2B. You cannot claim it until the supplier files, and if they never do, the credit is gone. Larger businesses run vendor compliance checks for this reason.

Is there a time limit for claiming ITC?

Yes. Section 16(4) sets the deadline at 30th November of the year following the financial year of the invoice, or the annual return (GSTR-9) filing date, whichever comes first.

What is the difference between ITC and a GST refund?

ITC is a set-off: you reduce output tax by input tax already paid. A refund happens when ITC exceeds output tax, common for exporters charging 0% on exports. Refunds need a separate application on the GST portal and take roughly 60 days.

Can I claim ITC on purchases made from a composition scheme dealer?

No. Composition dealers issue a Bill of Supply, not a tax invoice, so there is no input tax for the buyer to claim.

Does ITC carry forward if I have excess credit in a month?

It does. The balance carries forward to the next return period in your electronic credit ledger. There is no expiry on carried-forward ITC as long as you claimed it within the Section 16(4) deadline.
