Keyman Insurance: Meaning, Tax Rules & How It Works

What Is Keyman Insurance?

Some people are hard to replace, and a business feels their loss in rupees, not just in morale.

Keyman insurance is a life insurance policy a company buys on the life of an employee, director, or partner whose skills, client relationships, or know-how drive a large share of what the firm earns. The company pays the premium and the company (not the person’s family) is the beneficiary.

If that key person dies, or on some plans is permanently disabled, the insurer pays the business a lump sum to steady operations, clear debts, or fund a replacement. In India this tool sits under the Income Tax Act and the insurer is regulated by IRDAI.

How a Keyman Policy Works Company buys policy on key person Pays premium (deductible u/s 37) Key person dies or is disabled Insurer pays the company (taxable)
The company owns the policy and collects the payout, unlike ordinary life cover.

Who Counts as a Keyman and What the Policy Covers

A keyman is anyone whose exit would visibly dent revenue. Think of a founder-MD, the head chef whose menu pulls the weekend crowd, a plant manager holding every vendor relationship, or a star relationship manager carrying half the order book. Small firms almost always have one or two such people.

Insurers usually let a company insure a key person for the higher of roughly ten times annual salary, or two to three times the average net profit of the last three years, subject to their own underwriting. A quick way to pin down that ten-times figure is to run the person’s package through a CTC calculator. Term plans are the common choice now because the premium stays low for a large cover.

How Is Keyman Insurance Taxed in India?

The tax side is where owners trip up. Premium paid by the company is allowed as a business expense under Section 37(1) of the Income Tax Act, a view the CBDT confirmed back in Circular No. 762 of 1998. So while the cover runs, it lowers taxable profit.

The payout is the twist. A keyman policy is carved out of the Section 10(10D) exemption that keeps ordinary life insurance proceeds tax-free. When the company collects the claim, that money is taxed as business income under Section 28(vi). And after the Finance Act 2013 amendment (explained in CBDT Circular 03/2014), assigning the policy to the key person before it matures no longer turns it into a tax-free personal policy; the proceeds stay taxable in the assignee’s hands. Confirm the exact head of income with your CA before assuming anything, because who receives the money changes how it is taxed. The official position sits on the Income Tax Department site.

Keyman Insurance vs Group Term Life Insurance

People mix these two up because both are life cover linked to staff. They pull in opposite directions.

Group term life is the one that behaves like a normal employee benefit. Keyman cover protects the balance sheet, not the household.

Keyman Insurance Example

This is an invented example for illustration only. The figures are indicative, not a quote.

Say a mid-sized digital-print firm in Sarkhej, Ahmedabad, leans heavily on one technical head whose colour-calibration setup and client book bring in most repeat orders. The owners decide his sudden absence would stall the business, so they take a term keyman policy on him, sized on his annual CTC.

ItemFigure
Key person’s annual salaryRs.9,60,000
Cover taken (about 10x salary)Rs.96,00,000
Illustrative annual premiumRs.41,200
Premium treatmentClaimed as expense under Section 37(1)
If a claim arisesRs.96 lakh paid to the firm, taxed as business income

The firm gets a deduction on roughly Rs.41,200 each year, and should a claim ever land, the payout gives it breathing room to recruit and retain clients rather than fold.

Why This Cover Matters for Indian SMEs

In a small firm, one person often is the business. Across our Payroll clients we see the same pattern: one or two people quietly hold the place together, and nobody plans for their absence. Their exit can freeze revenue for months while a new hire slowly rebuilds relationships that cannot be inherited overnight. A keyman policy buys the one thing a shaken business needs most: time and cash to steady itself, and it reassures lenders weighing a working-capital line.

Let Your Payroll Data Point to the Right Cover

The premium here is a company cost, not a salary deduction, so it never shows on anyone’s payslip. But the role and pay records that help you spot your keymen already live in your payroll system. Attendo (formerly Petpooja Payroll) keeps each person’s designation and full compensation in one place, so when you sit down to decide who is worth insuring and at what sum, the salary figures you need are ready. The same records you would lean on to plan health insurance cover tell you, at a glance, who your keymen are and what sum fits each of them.

Frequently Asked Questions

Is keyman insurance premium tax-deductible in India?

Yes. A company can claim the premium as a business expense under Section 37(1) of the Income Tax Act, a position the CBDT set out in Circular No. 762. It lowers the firm’s taxable profit for the years the policy runs.

Are keyman insurance payouts taxable?

They are. Unlike ordinary life cover, a keyman policy is excluded from the Section 10(10D) exemption, so the claim is taxed. If the company receives it, the amount is business income; if the key person or an assignee receives it, it is taxed in their hands.

Who can be insured as a keyman?

Anyone whose loss would hurt the firm’s earnings, such as a director, working partner, technical head, or a top salesperson. Insurers assess the person’s role and pay before fixing how much cover they will allow.

Is keyman insurance the same as group term life?

No. Keyman cover pays the company and protects the business, while group term life pays the employee’s family and works as a staff benefit. Their tax treatment and purpose are different.

Can a partnership firm take keyman insurance on a partner?

Yes, a firm can insure a partner and claim the premium under Section 37(1), and courts have upheld this. The payout, though, is taxable in the firm’s hands rather than exempt.
